I asked is it better to apply the program dollars (Rebate & Loyalty) to the cap price or the drive-off cash.

The response was:

The response is not clear to me. I only pay the Government fees and first payment + MSDs -- I never do a cap reduction. Dealer is suggesting to apply the rebates ($2,500) to the cash being paid @ drive-off (so covering the fees + 1st payment + MSDs). I think the rebates should be applied to the cap value (reducing the capital purchase price of the vehicle (from which the lease values & RV are calculated).

Which is better - apply the rebates to the cap value or the drive-off money?

The rebates have to be applied as a CAP cost reduction. You don't have any choice.
What the dealer is suggesting is semantics. You can roll any of those drive-off items into the CAP cost (other than the MSDs), effectively achieving the same thing.

Almost every dealer will attempt to markup the rate. As a customer, it's your job to negotiate to the base rate.

It appears that BMW dealers have access to an ALLY bank program, where the $7500 incentive is passed along to the lessee. We don't have those Ally lease programs, and you can be certain they aren't as good as the numbers given above, though with the incentive, they may be favorable.

Options have no effect on the lease program variables.
